A growth stock has an earnings potential that is above-average compared to the overall stock market. To achieve this high level of performance, earnings are retained and reinvested in the company rather than being paid out as a dividend.

In addition to retained earnings, there are two crucial factors contributing to the investment’s being identified as having growth potential. The first is the 5-year net income growth rate. The other is the 5-year EPS growth rate.

The 5-year net income growth rate shows the average annual growth of EPS of the company over the past five years.

The 5-year EPS growth rate refers to the compounding of the annual growth rate of earnings per share, excluding both extraordinary items and discontinued operations in the past five years.

Both the EPS growth rate and the net income growth rate function as forecasting tools for the perceived future performance of the company and its stock.

However, once a company has been identified as a growth stock there is no guarantee that it is a certain winner for the investor.
